Trading intensity, volatility, and arbitrage activity

چکیده

The objective of this paper is to uncover the determinants of trading intensity in futures markets. In particular, the time between adjacent transactions (referred to as transaction duration) on the FTSE 100 index futures market is modeled using various augmentations of the basic autoregressive conditional duration (ACD) model introduced by Engle and Russell [Econometrica 66 (1998) 1127]. The definition of transaction duration used in this paper is an important variable as it represents the inverse of instantaneous conditional return volatility. As such, this paper can also be viewed as an investigation into the determinants of (the inverse of) instantaneous conditional return volatility. The estimated parameters from various ACD models form the basis of the hypothesis tests carried out in the paper. As predicted by various market microstructure theories, we find that bid–ask spread and transaction volume have a significant impact upon subsequent trading intensity. However, the major innovation of this paper is the finding that large (small) differences between the market price and the theoretical price of the futures contract (referred to as pricing error) lead to high (low) levels of trading intensity in the subsequent period. Moreover, the functional dependence between pricing error and transaction duration appears to be non-linear in nature. Such dependence is implied by the presence of arbitragers facing non-zero transaction costs. Finally, a comparison of the forecasting ability of the various estimated models shows that a threshold ACD model provides the best out-of-sample performance. 2003 Elsevier B.V. All rights reserved. Learning Martingale Measures to Price Options

We provide a framework for learning risk-neutral measures (Martingale measures) for pricing options. In a simple geometric Brownian motion model, the price volatility, fixed interest rate and a no-arbitrage condition suffice to determine a unique risk-neutral measure. On the other hand, in our framework, we relax some of these assumptions to obtain a class of allowable risk-neutral measures. We...

Statistical arbitrage trading with wavelets and artificial neural networks

The paper outlines the use of an altemative option pricing scheme to perform statistical arbitrage in derivative markets. The method links a binomial tree to an innovative stochastic volatility model that is based on wavelets and artificial neural networks. Wavelets provide a convenient signalhoise decomposition of volatility in a non-linear feature space. Neural networks are used to infer futu...

Implied and Realized Volatility: Empirical Model Selection

The paper studies the nonparametric connection between realized and implied volatilities. No-arbitrage identities and comparison inequalities are found. We formulate the multi-factor trading system on the volatility scale. To empirically determine the number of factors, we develop a high frequency analysis for sequential F-testing. We also design a cross validated estimate of quadratic variation.

Trading in Experimental Asset Markets under Knightian Uncertainty

Recent theoretical research shows that in asset markets vague state probabilities lead to price volatility, trading inertia, and may worsen risk-sharing efficiency, whereas Subjective Expected Utility theory implies that prices, volumes, and final allocations for risky and uncertain assets should be equivalent. We investigate experimentally whether prices, trading, and final allocations are aff...
